Say for example:
1. Muslim states recognize Israel and an Independent Palestinian State.
2. Israel and Palestine share Jerusalem which would serve as the capital of both States.
3. Hamas and Hezbollah agree to end hostilities and in return become eligable for Aid from the United States.
4. America agrees to provide defense for both nations if attacked.
5. All Persons in either state would be granted right of movement.
6. Israel allows limited right of return to palestinian to be determined by negotiatinons.

(disclaimer: we're probably out of place to decide for the two sides what they should do, but if we have to:)
As Muslims we can't compromise with thoroughly unjust people (foreign nationals who bomb and force out Palestinians from their homes, and build their ever-expanding exclusive colonies).
I can however think of a compromise - if the Palestinians are ok with the occupiers staying back (like how some British people stayed back in India after letting go of the country back to the local people), why not go for a one combined state?
Muslim states will have no choice but to accept what is ok with Palestinians, Jerusalem can be the capital as you mentioned, and all people of the country can move around. Palestinian refugees have to be able to come back though (not 'limited' in any way; if you or your parents' family was kicked out of your home, you would want to come back). And the points 3 and 4 would be moot, 3 because Hamas would not attack it's own country and Hezbollah would have no reason to retaliate since the combined state would presumably no longer attack and try to occupy Lebanon, an 4 because America has no right to interfere and spoil a local solution.
What do you think?

The same can be said for Hamas and it's targeting of Israeli civilian. And on a purely practical level The israelis would never accept that plan it would be suicide.

The returning of refugees is the most complicated question. Where and what should they return to? Should they have some kind of compensation if returning shows to be practically impossible? What about the people who live there now and maybe even were born there? And what about the children of the refugees who never lived there and maybe have no desire to do so either?
I have not studied international law. But maybe it would be useful to see how the issue about german, finnish and other refugees from East Europe after WWII has been treated.

Israel as the offender has to be willing, the ball is in their court, but they simply are too busy land grabbing to notice. They are just not intersted in peace, as it works against their interests.
